In CASE1,the target rate of inflation is 4.0%.But the government wants to explore the implications of reducing inflation to 2.0%.In ALT1,explore this option by using monetary policy (in SETUP,set cell F13 to 2.00,with cell F15 set at 0).But the government’s backbenchers are very concerned about weakening the economy during the transition,and are recommending that the government reduce the personal income tax (PIT) rate from 24% to 22% as a way of easing the pain.Implement this in ALT2 (i.e.set G13 at 2.00,G7 at 22.00,and G15 at 0.)
Opposition spokesmen think that rather than cutting income taxes,a preferable policy would be to accompany the reduction in inflation with a cut in the indirect tax rate instead of the personal income tax rate.Explore this in ALT3 (set H13 at 2.00,H9 at 6.00 and H15 at 0.)
Explain what happens to the real short-term interest rate,the nominal exchange rate,the nominal short-term interest rate,exports,and personal income tax revenue in each of the three alternative scenarios as compared to each other and CASE1.
Which of ALT1 or ALT2 would you recommend to the government,and why?
